Tracking Difference (TD): The actual percentage of returns you lose each year (e.g. trailing by 0.25%). This is what is simulated above.
Tracking Error (TE): Measures how bumpy or erratic that return gap was day-to-day. A low tracking error means your fund steadily mirrors the index without sudden surprises.

Open Live Passive Funds ScreenerWhy Does an Index Fund Give Less Return Than the Index? (Tracking Difference vs Error)
When you invest in a passive index fund or ETF tracking the Nifty 50 or Sensex, you expect your returns to exactly match the index. In reality, index funds almost always deliver slightly lower returns than the index they follow. This return gap is known as Tracking Difference.
There are two main reasons for this gap: 1) Expense Ratio (TER) — the annual fee charged by the fund company to manage the fund, and 2) Cash Drag & Trading Costs — the fund must keep a small cash balance to pay investors who withdraw money, which means not all your money is invested in the stock market 100% of the time.
Tracking Difference is the actual percentage of returns you lose each year (for example, the index gained 12.0% but your fund gained 11.7%, so your Tracking Difference is -0.30%). Meanwhile, Tracking Error is a statistical measure that shows how smoothly or bumpily the fund followed the index day by day. Over 10 to 20 years, even a tiny 0.25% annual lag can cost you several lakhs in compounding wealth.
Typical Annual Return Lag (Tracking Difference) in Indian Passive Funds
| Parameter | Details & Guidelines |
|---|---|
| Top Nifty 50 / Sensex Index Funds | 0.10% to 0.25% annual lag. Highly liquid bluechip stocks allow funds to track very closely. |
| Nifty Next 50 / Midcap 150 Funds | 0.20% to 0.45% annual lag. Moderate impact costs and wider spreads in mid-sized companies. |
| Smallcap 250 Index Funds | 0.35% to 0.75% annual lag. Smaller company shares have lower liquidity and higher trading friction. |
| Gold & Silver ETFs | 0.15% to 0.40% annual lag. Vaulting, physical storage, and GST create steady annual drag. |
| Target Maturity Debt / G-Sec Funds | 0.05% to 0.15% annual lag. Government bonds are predictable and have very low management fees. |
